Valuing Real Options using Implied Binomial Trees

چکیده

A real option on a commodity is valued using an implied binomial tree (IBT) calibrated using commodity futures options prices. Estimating an IBT in the absence of spot options (the norm for commodities) allows real option models to be calibrated for the first time to market-implied probability distributions for commodity prices. Also, the existence of long-dated futures options means that good volatility estimates may now be incorporated into capital budgeting evaluations of real options projects with long planning horizons. An example is given using gold futures options and a real option to extract gold from a mine. We include a unique out-of-sample test that shows how IBT option pricing errors evolve on sub-trees emanating from future levels of the underlying.

Valuing Real Options using Implied Binomial Trees and Commodity Futures Options

We show how to value a real option on a commodity using an implied binomial tree (IBT) that is calibrated using commodity futures options prices. Until now it has been assumed that spot options are required to be traded on the underlying asset in order to use an IBT; this requirement is, however, typically not met with commodities. We make two major contributions: First, by showing how to imple...

Using Binomial Decision Trees to Solve Real-Option Valuation Problems

T decision analysis methods can provide an intuitive approach to valuing projects with managerial flexibility or real options. The discrete-time approach to real-option valuation has typically been implemented in the finance literature using a binomial lattice framework. Instead, we use a binomial decision tree with risk-neutral probabilities to approximate the uncertainty associated with the c...

An Efficient Implementation of Implied Binomial Trees

Implied binomial trees are constructed by fitting a risk-neutral density (in the form of ending nodal probabilities) to observed option prices. Since there are usually not enough options traded in the marketplace, a quadratic program is often used to extract the ending nodal probabilities from observed option prices. A problem with this commonly used approach is that the quadratic program is us...

Real Option Modeling for Valuing Worker Flexibility

We propose using a real options framework to quantify the financial value of cross training. We model the investment decision in cross training as a series of European call options with the same exercise price but with different maturity dates. We use the Black-Scholes formula and the binomial tree approach to find the value of having the option to cross train. A case study shows the applicatio...
